Tip distribution compliance regulations in 2026
When it comes to tip compliance, it requires employers to fully provide the qualifying tips to the eligible employees across POS and digital payroll software, without deducting administrative or operational costs from their shares. There must be clear-cut distinctions between voluntary customer tips and mandatory service charges, for they carry variable tax and wage liabilities.
Also, the importance of hard copy salary slips must not be forgotten. They must include important data like POS information, employee tip logs, and payroll outputs. All of these should be properly aligned with legal compliance to protect employee rights.
Here’s what California's Senate Bill (SB) 648 has to say:
Civil Penalties: Under this, there can be significant penalties of $250 per violation for any case of mishandling or late payment of tips by employers. The amount can increase up to $1,000 per violation for deliberate infractions.
Labor Commissioner Authority: It grants direct right to the California Labor Commissioner to look into matters like tip theft and issue citations that are similar to minimum worker wage violations.
Similarly, the No Tax on Tips also implements certain rules and regulations under federal implementation. These tips remain subject to standard FICA (Social Security and Medicare) withholding, allowing workers to deduct up to $25,000 of tip income on their federal taxes. However, this requires exact report adjustments.
Box 12, Code TP: Employers must use this new code on Form W-2 for reporting the total amount of qualified cash and digitized tips from the employees.
Box 14b (Treasury tipped occupation code): Under this, employers should designate the specific occupation (as approved by the Federation) in order to verify that the employee is in an applicable service sector.
